Right click - delete
Then confirm that you don't want it to show in your library anymore

Preferences + Store + unselect "Show iTunes in the Cloud purchases".

I found an easier way:
Ctrl+,>Store Tab>Unmark "Show iTunes shops in the cloud"
I'm using the Spanish version so I hope is the same.

I have to admit that I had all my music just in my iPod, because I hated how iTunes looked when it turned to the 10 version.
Now I spent all day passing most of my music to iTunes again because that Albums feat is AWESOME, and the mini player is Heavenly.

First I thought I had to click Playlist to bring it up my playlists, which woulda annoyed me.

But I figured it out now and I really like the new design
