I think it makes sense, tbh. Another thing that makes me believe in this theory is the lady saying she isn't capable of killing her own sister (Pepper). Who isn't capable of killing their sister, but IS capable of killing their own child?
It would make more sense if the child was Pepper's and she therefore didn't feel maternal towards it.
This was the best episode of the season, and one of the best episodes of the series as a whole. I would rank it in third place, in second place would be the episode where Violet wants to dress up as a girl for Halloween, and in first place would be the finale of asylum.
So what are the connections so far....
-There is a Detective Colquitt in Murder House as well as in Freakshow
-Madison (Coven) and Nora and her husband (Murder House) have the same last name
-Pepper's story in Freakshow and Asylum

Do you guys think it's possible the characters from Asylum are but a personification of Peppers loneliness?
A new figure in command comes in Sister Jude and she automatically places Elsa's face in her.
Or a newcomer to the Asylum is seeking friendship and guidance like Bette and Dot and she places their face in Lana.
Something like that? How else can you explain the fact that these people exist with the exact same faces within the same universe?
I still think Ryan came up with the "connection" idea recently just to drum up interest. They don't necessarily have the same face; the characters just happen to be played by the same actors. I don't mind though, with this episode they proved that making the linkages can work just fine.
Lana's girlfriend did say she and her parents don't speak anymore.
Back in the 60s, psychologists thought that being gay was a mental sickness. If Lana's dad/mom was a psychologist they would have been extremely shameful of her "disease", probably moreso than the average family.

Yeah, it kinda irks me that Elsa and Stanley brought Bette and Dot to that Shed and somehow they got back to the Freak Show, though none of them can drive I suppose and nobody spoke about it again.
